Unfortunately, health and SP does not automatically replenish after each battle in Octopath Traveler 2 - although it might seem that way sometimes. 

The only time that your health and SP will refill outside of your own doing is when your character levels up. The reason this is so confusing at the start of the game is that your character levels up after almost every battle in the early stages, so it is easy to be led into a false sense of security when going all out against the fourth random encounter in a row.

The best way to notice this yourself is when you pick up at least one additional party member and pay attention to when one levels up but the other doesn't. If you open up the menu after a battle then the one that did level up should have a full HP and MP bar, whereas the other party member should be slightly diminished - that is if you used your SP or had your health drained of course.

This will become a lot less apparent in the mid to late game where level-ups take far longer than usual, so you will need to be far more attentive with using items and healing spells to keep your party replenished.

One thing you can do is to pay attention to when a party member is very close to levelling up, as you can feel more confident in using their more costly skills and neglecting their health a little, as it should replenish after the next battle.
